The city was founded in 1794 by James Mitchell and Samuel Dunlap as the town of Loyalhanna. It was incorporated as a borough in 1872 and as a city in 1896. Loyalhanna is named after the Loyalhannan, a Native American tribe. The Loyalhannan homeland was around present-day Newark, in what is now Monroe County.

Loyalhanna is located in the Appalachian region. The Susquehanna River runs through the city, and the Mount Airy Range forms the eastern border of the city. The Allegheny Mountains are located southwest of Loyalhanna. The nearest state capital is Harrisburg, and the nearest metropolitan area is Pittsburgh.
